When you click add folder or file, you are prompted to choose a file or folder from your My Music folder. Once you have selected it, iTunes will begin converting it and adding it to your iTunes library.
If you are unable to make this work, I suggest you contact iTunes support or ask a friendly neighbor to help you out

The way i did it is just to buy cheap cds, burn the best songs onto them, and then rip them onto itunes. This way you also get a load of cds of your favourite songs.
